Arbitration clause in loan agreement binds guarantor to arbitration

Supreme Court Upholds Arbitration Clause in Integrated Loan Agreements and Personal Guarantees, Personal guarantees in composite transactions bound by arbitration under the Arbitration and Conciliation Act, 1996


In a landmark decision, the Supreme Court of India has ruled that personal guarantees, executed as part of a composite transaction with loan agreements, are bound by the arbitration clause contained in the loan agreements. The judgment was delivered in the case of National Skill Development Corporation v. Surya Wires Private Limited and Others on September 8, 2026, by a bench comprising Justices Pamidighantam Sri Narasimha and Alok Aradhe.


The issue arose when the National Skill Development Corporation (NSDC), a not-for-profit organization implementing the Pradhan Mantri Kaushal Kendra scheme, entered into a series of agreements with Surya Wires Private Limited and others for setting up model training centers. These agreements included loan agreements and personal guarantees executed by one of the directors, respondent no. 2, in a personal capacity.


Following a default in repayment, NSDC initiated arbitration proceedings, invoking the arbitration clause in the loan agreements. However, the Sole Arbitrator and subsequently, the Delhi High Court, excluded respondent no. 2 from the arbitration, holding that he was not a signatory to the loan agreements in his personal capacity.


Challenging this decision, NSDC argued that the personal guarantees were an integral part of the loan agreements, and therefore, the arbitration clause extended to them. The Supreme Court agreed, highlighting that the personal guarantees were explicitly mentioned in the loan agreements as "Facility Agreements," making them inseparable from the loan agreements. The Court emphasized that the arbitration clause was incorporated by reference into the personal guarantees under Section 7(5) of the Arbitration and Conciliation Act, 1996.


This judgment reinforces the principle that in composite transactions, where multiple interconnected agreements are executed, an arbitration clause in one agreement can extend to others if they form an integral part of the transaction. The ruling provides clarity on the applicability of arbitration clauses in multi-party and multi-contract arrangements, strengthening the enforceability of arbitration in complex commercial transactions.


The appeal by NSDC was allowed, setting aside the previous orders of the High Court and the Sole Arbitrator, and directing respondent no. 2 to submit to arbitration. The decision is expected to have significant implications for contractual and arbitration practices in India, particularly in the context of integrated commercial transactions.
