Gujarat High Court Upholds Deletion of Rs.23.77 Crore Disallowance Under Section 14A in Adani Infrastructure Services Tax Appeal

Back-to-back loan transactions and netting of interest income against interest expenditure lead to dismissal of Revenue's appeal, reinforcing the principle that no disallowance is warranted when interest income equals or exceeds interest expense.

In a significant ruling dated 24th September 2026, the Gujarat High Court (Division Bench) dismissed the Revenue's appeal against Adani Infrastructure Services Pvt. Ltd. concerning the application of Section 14A of the Income Tax Act, 1961 read with Rule 8D(2)(ii) of the Income Tax Rules, 1962. The judgment clarified critical aspects relating to the disallowance of interest expenditure attributable to exempt income.

The case arose from the assessment year 2009-10, wherein the Assessing Officer (AO) made a disallowance of Rs. 23,77,67,259 under Section 14A(2) read with Rule 8D(2)(ii), on the ground that the assessee had incurred interest expenditure while earning exempt income in the form of dividend and partnership firm profits. The AO contended that the assessee's borrowed funds were used to earn exempt income and hence a proportionate disallowance was justified.

However, the assessee argued that the loan taken from IDFC Ltd. was advanced in a back-to-back transaction to another concern, Adani Infrastructure Developers Pvt. Ltd. (AIDPL), which paid interest equal to or more than the interest paid by the assessee to IDFC Ltd. This created a direct nexus between the interest expenditure and taxable interest income, effectively nullifying the basis for disallowance under Section 14A.

The Commissioner of Income Tax (Appeals) and later the Income Tax Appellate Tribunal concurred with the assessee's submissions. They held that since the interest expense was directly attributable to taxable interest income and the interest income was in excess of the interest expense, no disallowance under Section 14A was warranted.

The Revenue challenged this order before the Gujarat High Court, submitting that the assessee had mixed funds and did not maintain separate accounts for borrowed and advanced funds, thus justifying the disallowance.

The Court, after examining the facts and relevant case law, upheld the concurrent findings of the CIT(A) and Tribunal. It emphasized that the netting of interest income against interest expenditure was consistent with the legislative intent behind Rule 8D(2)(ii) and Section 14A. The Court relied on precedents including Principal Commissioner of Income Tax v. Nirma Credit & Capital (P.) Ltd. and Principal Commissioner of Income-tax-2, Vadodara v. Shreno Ltd., which endorse the principle that disallowance under Section 14A is not automatic but depends on the direct attribution of expenditure to exempt income.

Further, the Court noted that the mere use of a common bank account or mixed funds is insufficient to invoke Section 14A disallowance where the facts demonstrate a direct link between borrowing and earning taxable interest income.

In conclusion, the Gujarat High Court ruled that the Tribunal did not err in deleting the disallowance of Rs. 23.77 crore and dismissed the Revenue's appeal, affirming that where interest income equals or exceeds interest expenditure, no disallowance under Section 14A can be made.

This judgment provides clarity on the interpretation of interest disallowance provisions and reinforces that taxpayers can net taxable interest income against interest expenses before applying Section 14A disallowance, particularly in back-to-back loan transactions.

Bottom Line:

Income Tax, Section 14A read with Rule 8D(2)(ii) - Where borrowed funds were advanced in a back-to-back transaction and interest income earned was equal to or more than interest expenditure, interest expenditure was directly attributable to taxable interest income and no disallowance under Section 14A could be made - Concurrent findings of CIT(A) and Tribunal upheld.
